They also know about 1031 like-kind exchanges. But not everyone realizes that the two rules can work together \u2014 sometimes in a surprisingly powerful way.<\/p>\n<h2 data-start=\"533\" data-end=\"550\">The Basic Idea<\/h2>\n<p data-start=\"554\" data-end=\"812\">Bonus depreciation (IRC \u00a7168(k)) lets you immediately write off the cost of certain property with a recovery period of 20 years or less. You can think personal property, land improvements, and some interior improvements identified in a cost segregation study. (We talked about this in our last blog post: <a href=\"https:\/\/evergreensmallbusiness.com\/bonus-depreciation-rules\/\">The Section 168(k) Bonus Depreciation Purchased Requirement.<\/a>)<\/p>\n<p data-start=\"815\" data-end=\"909\">A 1031 exchange lets you defer gain when you swap one property for another of like kind. (We&#8217;ve also described how these work in past. For example, see <a href=\"https:\/\/evergreensmallbusiness.com\/like-kind-exchange-rules\/\">Like Kind Exchange Rules Powerful But Tricky<\/a> )<\/p>\n<p data-start=\"911\" data-end=\"1170\">Here\u2019s the twist: Treasury regulations say that when you exchange into a new property, the basis that carries over from the old property and any new money you invest can be eligible for bonus depreciation. The key cite is <a href=\"https:\/\/www.law.cornell.edu\/cfr\/text\/26\/1.168(k)-1\">Reg. \u00a71.168(k)-1(f)(5)(iii)(A)<\/a>. And the main thing to know: Combining these two laws can potentially result in gigantic tax savings.<\/p>\n<h2 data-start=\"1177\" data-end=\"1196\">A Simple Example<\/h2>\n<p data-start=\"1198\" data-end=\"1212\">Let&#8217;s start with a practical but simple example. Suppose you:<\/p>\n<ol data-start=\"1213\" data-end=\"1800\">\n<li data-start=\"1213\" data-end=\"1382\">\n<p data-start=\"1216\" data-end=\"1382\">Buy a $1,000,000 rental property. A cost segregation study finds $300,000 of 15-year improvements. You claim 100% bonus depreciation = $300,000 deduction in Year 1.<\/p>\n<\/li>\n<li data-start=\"1383\" data-end=\"1493\">\n<p data-start=\"1386\" data-end=\"1493\">In Year 2, you exchange that property for a replacement worth $1,000,000. Basis carries over at $700,000.<\/p>\n<\/li>\n<li data-start=\"1494\" data-end=\"1693\">\n<p data-start=\"1497\" data-end=\"1693\">Regulations let you treat that $700,000 as if newly placed in service for bonus depreciation purposes. Another cost seg shows $210,000 of short-life property \u2014 and you get another big deduction.<\/p>\n<\/li>\n<li data-start=\"1694\" data-end=\"1800\">\n<p data-start=\"1697\" data-end=\"1800\">Do it again in Year 3, and the same mechanics apply (though the numbers shrink as the basis shrinks).<\/p>\n<\/li>\n<\/ol>\n<p data-start=\"1802\" data-end=\"1884\">It\u2019s a bit like a geometric series of deductions: $300K, then $210K, then $147K\u2026<\/p>\n<p data-start=\"1802\" data-end=\"1884\">Obviously, transaction costs matter. The timing needs to work right. (You can&#8217;t both acquire and dispose of a property in the same year, for example, to point out one of the important requirements.)<\/p>\n<p data-start=\"1802\" data-end=\"1884\">But, wow, that&#8217;s surprising, right?\u00a0 If you&#8217;re a high income real estate investor, you may want to exchange existing properties for new properties simply to trigger bonus depreciation. Further, if you&#8217;re a high income taxpayer looking for a way to really dial down your federal tax burden? Now would not be a crazy time to look into this investment category.<\/p>\n<h2 data-start=\"1891\" data-end=\"1907\">Who Benefits?<\/h2>\n<p data-start=\"1909\" data-end=\"1961\">This isn\u2019t for everyone. To make it work you need:<\/p>\n<ul data-start=\"1962\" data-end=\"2151\">\n<li data-start=\"1962\" data-end=\"2055\">\n<p data-start=\"1964\" data-end=\"2055\">The right timing (properties bought and exchanged while bonus depreciation is available).<\/p>\n<\/li>\n<li data-start=\"2056\" data-end=\"2102\">\n<p data-start=\"2058\" data-end=\"2102\">A cost segregation study on each property.<\/p>\n<\/li>\n<li data-start=\"2056\" data-end=\"2102\">\n<p data-start=\"2058\" data-end=\"2102\">Enough participation in the rental activity to avoid falling into the passive activity category. (The three most practical ways to avoid passive losses are described here: <a href=\"https:\/\/evergreensmallbusiness.com\/tax-strategy-tuesday-real-estate-professional-tax-strategy\/\">real estate professional<\/a> status, <a href=\"https:\/\/evergreensmallbusiness.com\/tax-strategy-tuesday-vacation-rental-property\/\">short-term rentals<\/a>, and <a href=\"https:\/\/evergreensmallbusiness.com\/the-real-estate-investment-every-entrepreneur-should-consider\/\">self-rentals to a business<\/a> you own.)<\/p>\n<\/li>\n<\/ul>\n<p data-start=\"2153\" data-end=\"2357\">But for active real estate investors, especially those moving up in property size, this can be a powerful way to defer gain through \u00a71031 while still accelerating deductions with bonus depreciation.<\/p>\n<h2 data-start=\"2364\" data-end=\"2382\">The Bottom Line<\/h2>\n<p data-start=\"2384\" data-end=\"2545\">Most investors think they must choose between a 1031 exchange <em data-start=\"2446\" data-end=\"2450\">or<\/em> a large depreciation deduction. The truth? Under the right circumstances, you can have both.<\/p>\n<p data-start=\"2547\" data-end=\"2649\">As always, details matter.
