{"id":2739,"date":"2016-01-04T06:59:24","date_gmt":"2016-01-04T14:59:24","guid":{"rendered":"http:\/\/evergreensmallbusiness.com\/?p=2739"},"modified":"2018-10-16T10:01:17","modified_gmt":"2018-10-16T17:01:17","slug":"real-estate-vs-ira-and-401k-accounts-part-ii","status":"publish","type":"post","link":"https:\/\/evergreensmallbusiness.com\/real-estate-vs-ira-and-401k-accounts-part-ii\/","title":{"rendered":"Real Estate vs IRA and 401(k) Accounts: Part II"},"content":{"rendered":"<p><a href=\"http:\/\/evergreensmallbusiness.com\/wp-content\/uploads\/2015\/12\/iStock_000054402870_Small.jpg\"><img loading=\"lazy\" decoding=\"async\" class=\"size-medium wp-image-2743 alignleft\" src=\"http:\/\/evergreensmallbusiness.com\/wp-content\/uploads\/2015\/12\/iStock_000054402870_Small-300x200.jpg\" alt=\"Picture of 401(k) asset allocation chart\" width=\"300\" height=\"200\" srcset=\"https:\/\/evergreensmallbusiness.com\/wp-content\/uploads\/2015\/12\/iStock_000054402870_Small-300x200.jpg 300w, https:\/\/evergreensmallbusiness.com\/wp-content\/uploads\/2015\/12\/iStock_000054402870_Small-622x415.jpg 622w, https:\/\/evergreensmallbusiness.com\/wp-content\/uploads\/2015\/12\/iStock_000054402870_Small-150x100.jpg 150w, https:\/\/evergreensmallbusiness.com\/wp-content\/uploads\/2015\/12\/iStock_000054402870_Small.jpg 849w\" sizes=\"auto, (max-width: 300px) 100vw, 300px\" \/><\/a>Last week, I blogged about the tax reasons direct real estate investment may be a better, more tax-efficient choice than using options like an IRA or 401(k).<\/p>\n<p>You probably want to read that post first (<a href=\"http:\/\/evergreensmallbusiness.com\/real-estate-vs-ira-and-401k-accounts-part-i\/\">click here<\/a>), but to give you a quick overview: Direct real estate investment offers up some really sweet, <em>and I mean really sweet<\/em>, tax advantages that probably in a variety of areas beat those offered up by an IRA or 401(k).<\/p>\n<p>However, in spite of the giant advantages that direct real estate investment offers, you don\u2019t want to abandon the IRA or 401(k) option without clearly recognizing the big advantages that these options give you. I can, for example, think of roughly half a dozen, very unique advantages to the IRA and 401(k) account choice:<\/p>\n<h2>Fast Easy Deductions<\/h2>\n<p>A first quick point,\u00a0and one I\u2019ve made before at this blog. Options like IRAs and 401(k) accounts let you quickly and easily save money.<\/p>\n<p>You can literally write a check and \u201chave the deduction\u201d in the time it takes you to read this sentence.<\/p>\n<p>Furthermore, you can invest pretty much any amount\u2014$100, $500, $2,000\u2014up to the limit.<\/p>\n<p><strong>Note:<\/strong> I talked about the convenience of deployment factor in another blog post <a href=\"http:\/\/evergreensmallbusiness.com\/index-funds-asset-allocation-even-better-for-wealthy\/\">here<\/a>, just in case you\u2019re interested.<\/p>\n<h2>Automatic and Easy\u00a0Deferral<\/h2>\n<p>Related to the preceding point\u00a0about fast and easy deductions, I need to say this. Yes, with real estate, you can create a series of large on-going deductions using depreciation that mean you\u2019re enjoying all sorts of tax deferred growth in your wealth. But with tax-advantaged retirement accounts, this deferral will occur naturally and automatically. And that\u2019s a big benefit if your taxable income is high.<\/p>\n<p>Using real estate to do this will mean you need to either accept that some of your rental property income will be taxed as your rents increase and you use up the depreciation. Or you will need to continue to add new properties with new stuff to depreciate to your holdings.<\/p>\n<p>You can definitely do this. But the process requires work\u2014and with an IRA or 401(k) you don\u2019t need to do any work.<\/p>\n<h2>Employer Matches Mean Free Money<\/h2>\n<p>Another important point about options like Simple-IRAs and 401(k)s: When\u00a0you do have available an option where you get free money because of an employer match, you simply can\u2019t beat that.\u00a0 Getting an immediate, riskless 50% or 100% \u201creturn\u201d on your investment is just an outstanding deal.<\/p>\n<p>No real estate deal ever produces a riskless return this good or this fast.<\/p>\n<h2>Massive Diversification Reduces Risk<\/h2>\n<p>I danced around the issue of asset allocation in the first post on \u201creal estate vs IRA and 401(k) accounts\u201d\u2026 sort of suggesting, hey, don\u2019t worry, you can adequately and appropriately diversify your investments even if you\u2019re direct investing in real estate.<\/p>\n<p>But you know what? It\u2019s going to be far, far easier to do a good job with asset allocation and diversification if you\u2019re using index funds inside of IRA and 401(k) accounts. With tax-deferred investments, you\u2019ll also easily be able to rebalance your portfolio over time to deal with things like changes in your ability to bear risk.<\/p>\n<p>You will find it much more difficult to diversify and spread your money around if you start having individual assets (rental houses, apartments, and so on) in your investment portfolio that are worth $100,000, $200,000, or $1,000,000 each.<\/p>\n<h2>Retirement Accounts Enjoy Superior Protection<\/h2>\n<p>Another benefit often not appreciated? Typically investments you hold inside an IRA or 401(k) are protected from the claims of creditors.<\/p>\n<p>You want to check with a local attorney for the rules in your state. But as a general statement, money you\u2019ve stashed in a retirement account can\u2019t be seized by creditors.<\/p>\n<h2>No Special Skill Required, No Extra Effort Required<\/h2>\n<p>One final, important issue to consider with regard to IRAs and 401(k) accounts.<\/p>\n<p>These options don\u2019t require you to have special skills or training. You can be successful by employing a very simple strategy. For example, you can decide to put all of your money into a low-cost target retirement fund. (This is my standard recommendation for people, by the way. And in case you\u2019re interested, here\u2019s a <a href=\"https:\/\/investor.vanguard.com\/mutual-funds\/target-retirement\/#\/?WT.srch=1\" target=\"_blank\" rel=\"noopener\">list of Vanguard\u2019s offerings<\/a>.)<\/p>\n<p>Easy right?<\/p>\n<p>And what\u2019s more, these IRA and 401(k) options don\u2019t burden you with extra work. Your IRA will never call late at night because the furnace is broken. Your 401(k) won\u2019t require you to know how to evict a tenant.<\/p>\n<p>Now, admittedly, the extra work of direct real estate investment\u00a0doesn\u2019t have to be that hard to deal with. And you\u2019re getting paid for the work or can pay someone else to do the work. But still, there\u2019s something darn convenient (if a little boring) about outsourcing all your investment management and maintenance to a big financial services firm.<\/p>\n<h2>My Conclusion and Suggestion<\/h2>\n<p>Given everything I\u2019ve talked about in this blog post and the earlier one on the advantages of real estate, here\u2019s what I think\u2026<\/p>\n<p>If you\u2019re successfully using IRAs and 401(k) accounts now\u2014especially if you\u2019re getting an employer match\u2014hey, you\u2019re doing great. And if you keep doing this, you\u2019ll be one of the few people who end up with a nice-sized nest egg for retirement. Given this, I would not try to \u201cfix\u201d something (your retirement savings approach) given that it\u2019s not broken.<\/p>\n<p>If you can\u2019t seem to discipline yourself to regularly save five or ten percent of your income using a IRA or 401(k) account, you may want to consider investing in real estate. You\u2019re going to have to learn a lot. (Can I suggest you start your research by reading <a href=\"http:\/\/www.retirerichfromrealestate.com\/\" target=\"_blank\" rel=\"noopener\">Marc Anderson\u2019s Retire Rich from Real Estate<\/a>?) And you\u2019ll have to spend more time on your investments. But if the IRA-or-401(k) route isn\u2019t working, maybe you ought to try the direct real estate route. (I would think someone with a mature interest in real estate or a true aptitude for property management or building maintenance might\u00a0especially want to think about trying.)<\/p>\n<p>Finally, if you\u2019re currently maximizing your IRA or 401(k) and you want or need to save still more money, direct real estate investment merits consideration\u2014especially if you or your spouse can qualify as a real estate professional or if you can use the active real estate participation rules to fully deduct real estate-related losses.<\/p>\n<hr \/>\n<h2>Are You Investing in Real Estate?<\/h2>\n<p><a href=\"http:\/\/evergreensmallbusiness.com\/wp-content\/uploads\/2018\/10\/stephennelson_taxloopholes.jpg\"><img loading=\"lazy\" decoding=\"async\" class=\"alignleft wp-image-7395 size-medium\" src=\"http:\/\/evergreensmallbusiness.com\/wp-content\/uploads\/2018\/10\/stephennelson_taxloopholes-232x300.jpg\" alt=\"\" width=\"232\" height=\"300\" \/><\/a><\/p>\n<p>If you\u2019re a real estate investor, you probably have more opportunity than you even realize to reduce your end-of-year tax bill.
